Blog 80 – Sharpe Ratio

Hello Friends,

It so happened that we had a fantastic party to enjoy the first rain of the season. We were almost drenched in rain when we gathered. That enhanced the deliciousness of Onion fritters at a different level altogether. Alongside, we also had fresh green chilies and Vada Pav.

The hot, spicy taste of Vada Pav and chili lingered on the tongue, making it vulnerable to the heat of the tea's sip.

“Investment in Mutual funds and ratio!”

Prashant was reading the printed topic on the paper that held his Vada Pav.

“Good that it flashed at the right time.

Tell me, when we have the ratio of Standard Deviation, why do we need to have ‘sharp ratio?’

How is it useful?”

“I will tell you,” I said.

“Now, while evaluating any fund for its performance through the test of standard deviation, how much the change in the fund’s volatility is ascertained by the annual return against the average return. If that change is less, then the fund is performing well.

And you know this.

We call this change ‘Standard Deviation.’”

Prashant nodded in yes.

“Now, while relating and comparing the annual returns of the fund with the average returns, the investor also compares it with the risk-on returns.

That means investment is not made because the fund is performing well, but, importantly, by considering the risk the fund endures in providing returns. And here the Sharpe ratio becomes helpful.

The chart below will explain the same.

Now, prima face, the returns (average return - 12%) on fund 'B' are higher, but the risk involved is also higher (Standard Deviation -10%).

Therefore, if you compare the risk to the return per unit, investing in fund 'A' is appropriate.

In this case, the returns are 1.4% per unit of risk, compared with 0.9% in fund 'B.'

So, tell me, is eating onion fritters or ‘Vada Pav-Chilli’risky for the stomach?

Prashant asked, as his hand moved to pick up the onion fritter, and all had a hearty laugh.
